How paper gold markets actually work

Walk through futures, ETFs, allocated vs unallocated accounts — simply

In the financial world, paper gold refers to assets that reflect the price of gold without requiring you to actually haul a safe into your basement. It’s about exposure rather than possession.

At its core, paper gold is a legal claim on gold. Instead of holding the physical metal, you hold a certificate, a contract, or a share that tracks the market price of gold. It is the engine that drives the global gold price, as the volume of “paper” traded daily far exceeds the amount of physical gold stored in vaults.

The paper gold market functions through three primary vehicles, each with its own set of rules:

1. Gold Futures & Options (COMEX)

This is the “heavy hitter” of the paper market.

  • The Contract: You agree to buy or sell gold at a specific price on a future date.
  • The Reality: Most traders never intend to take delivery. They “roll” their contracts or settle them in cash to profit from price swings.
  • Leverage: These markets allow you to control a large amount of gold with a relatively small deposit, amplifying both gains and losses.

2. Gold ETFs (Exchange-Traded Funds)

The most common entry point for retail investors.

  • The Mechanism: A trust (like GLD) buys physical gold bars and stores them in a secure vault.
  • The Share: You buy shares of that trust. While the trust owns the gold, you own the share, which trades on the stock exchange just like a tech stock.
  • Liquidity: You can buy or sell your “gold” in seconds with a click of a button.

3. Unallocated Gold Accounts

Often offered by large bullion banks.

  • The Agreement: You deposit money with a bank, and they credit you with a certain amount of gold.
  • The Catch: You are technically an unsecured creditor. The bank doesn’t necessarily have a specific bar with your name on it; they use the gold for their own liquidity and guarantee you the value of your balance.

  • No Security Headaches: No need to worry about theft, insurance, or transport.
  • Tight Spreads: You can enter and exit positions at prices very close to the global “spot” price.
  • Hedging: Professional investors use paper gold to quickly hedge against inflation or currency devaluation.

Paper gold is a high-speed, efficient way to trade the price of gold, whereas physical gold is a slow, secure way to own the value of gold.
